The integrity of carbon credits is critical to their success, helping them reduce global emissions and encourage companies to invest in these instruments as part of their net-zero pathway. As national regulators, private credit certifying bodies and market-infrastructure providers reshape their rules this year and improve standards across the sector, there is a unique window of opportunity to build greater integrity into the voluntary carbon markets (VCMs).
 
VCMs are a marketplace where buyers and sellers trade credits that have been generated through low carbon projects. Credits have a wide range of attributes, varying according to the underlying project, region and type of carbon reduction (e.g. forestry or land use), and buyers value these additional attributes differently. The high level of heterogeneity makes linking supply and demand a time-consuming, inefficient process that is carried out in face-to-face conversations or over the counter. In addition, the infrequency of transactions makes it hard to build up liquidity in the market.
 
To reduce these barriers, some markets are developing carbon.credit exchange to speed up and simplify the trading process. Two examples are the New York based Xpansiv CBL and the Singapore based AirCarbon Exchange (ACX). These market platforms provide a platform where buyers and suppliers can connect in an open, transparent way, typically charging some commission for their services.
 
In addition, exchanges help to ensure that credits traded are from high quality, sustainable projects by providing a clear set of specifications, such as the underlying project’s vintage and a verified standard. These requirements are important to promote buyer confidence and allow the market to evolve towards more risk-based trading and deeper emissions cuts.
 
Some projects are also designed to generate additional 'co-benefits', which contribute to the UN’s Sustainable Development Goals (SDGs), such as improved welfare for local communities, better water quality and the reduction of economic inequality. Credits emitted by these projects typically trade at a premium to credits from other projects, as the co-benefits make them more attractive to end buyers.
 
Carbon credits are often used in what is known as a cap-and-trade program, where the government sets a quota for carbon emissions and companies can purchase credits to stay within that limit. This allows countries to meet their NDCs under the Paris Agreement, and it encourages investments in low carbon technologies.
 
While the integrity of these projects is essential, many concerns remain that the carbon market lacks a clear regulatory framework to prevent double counting and other fraudulent activities. The resulting lack of trust can undermine investor confidence, making it challenging to scale the sector and accelerate the shift to a low carbon economy. Efforts to address these concerns are ongoing and include the development of a framework for the verification of carbon credits, called the Paris Rulebook, which is currently being reviewed by global regulators. The next steps are to establish how the Paris Rulebook will be applied by domestic governments and how it will be used by international markets such as the Clean Development Mechanism (CDM). It is critical that these discussions lead to credible and effective rules, which are supported by robust and credible market infrastructure.
